What is layout shift?

The jump when an image finishes loading and pushes the text below it away. If width and height are in the markup, the browser reserves the space from the start.

Are external images covered too?

No, local ones only. For files on other servers, the dimensions can't be read reliably.

What does the upload limit do?

If you upload a very large image, WordPress creates a smaller version of it and serves that one. You set the edge length at which this happens yourself.
